Dont go for K&N [period] its a waste of money & time.
And about sprocket change; it may cause:
1. Decrease in city Mileage, or
2. Won't affect city mileage, or
3. Increase in city mileage.
And about highway mileage, its gonna increase for sure.
I would like to know about your riding habit, traffic conditions, what rpm/speed you ride in, gear shift pattern (rpm/speed) etc to speculate what mileage change you should accept.

Uh hu!! Don't invest on K&N , you will loose the mileage and damage the engine. Not recommended. As for increasing teeths. Yes, you can either reduce teeths on the back wheel or increase teeths on the gear shaft sprocket, this will give you a better top speed but sacrifice your torque and initial pickup, also it will strain the chain if you dont adjust proper chain tension.
